(AAPL) A Busy Week Ahead – Earnings Preview

Earnings Preview 10/14/11

While the earnings season kicked off this past week, only 38 firms reported. The game really gets under way next week, when we will get reports from 336 firms, including 99 members of the S&P 500.

Thus, by the end of the week we will have a very good idea of how the overall season will go. Not only will there be a lot of reports, but many of those we get will be very important ones. The table at the end of this report reads like a who’s who of American industry, including: Apple (AAPL), American Express (AXP), Bank of America (BAC), Citigroup (C), General Electric (GE), Goldman Sachs (GS), IBM (IBM), Intel (INTC) and McDonald’s (MCD). And that’s just the first half of the alphabet!

It will also be a heavy week for economic data. We start out with the Industrial Production numbers for September, along with the related Capacity Utilization figures. Those are followed by both key measures of inflation, the PPI and the CPI.

Then we find out about Housing Starts and Building Permits, followed by more housing data with Existing Home Sales. Along the way we get two regional mini-ISM’s and the Fed Beige Book. It should be an interesting week.

Monday

  • The first of the regional mini-ISM’s comes out, the Empire State Index. This one, unlike the overall ISM, has 0 instead of 50 as the dividing line between growth and contraction. Lately it has been very weak, indicating that the manufacturing sector in New York State has been contracting. The September reading was -8.82. For October, the consensus is looking for -4.0, indicating continued contraction, but not quite as fast.
  • In August, Industrial Production increased by 0.2%. This is a broad measure of industrial output, including not just what the nation’s factories are producing, but also the output of its mines and utility power plants as well. The utility side can often distort the overall number, as it often reflects the weather as much as it does the level of economic activity. Thus it is important to look at just the change in manufacturing output. Factory output alone rose by 0.5% in August. In September, the consensus is looking for total industrial production to rise another 0.2%.
  • The Industrial Production report also includes data on capacity utilization, which is — in my book — one of the least-appreciated economic indicators out there. Like Industrial Production, the overall headline number can be distorted by weather in the utility sector, and thus it is important to look at the level of factory utilization as well. In August, overall capacity utilization was 77.4%, up from 75.5% a year ago and the recession lows of 67.3%, but still well below the long-term average of 80.4%. Factory utilization was 75.0%, up from 72.6% a year before an the recession low of 64.4%, but also below the long-term average of 79.0%. In September, the consensus is looking for overall capacity utilization of 77.5%, up only slightly from August.

Tuesday

  • The Producer Price Index (PPI) is expected to rise 0.2% in September after having been unchanged in August. Stripping out volatile food and energy prices, the PPI is expected to reach 0.1%, matching its rise of 0.1% in August. Those numbers are for finished goods. The report will also show how prices are behaving further up the production food chain, at the raw materials and intermediate stages of production. Those numbers tend to be much more volatile than the numbers for finished goods, but can sometimes offer clues as to the direction of finished goods prices in the future.
  • The National Association of Homebuilders index is expected to remain at a dismal level of 14 in September. This is a “magic 50” index, so any reading below 50 indicates that homebuilders see conditions as poor. The index has been mired in the mid-to-low teens for over two years now. In every previous recovery, residential investment has led the economy out of the swamp. This time it has been pulling us further into it, and remains one of the key reasons why the recovery continues to be so anemic.

Wednesday

  • We find out if the homebuilders’ pessimism is well founded when the data on Housing Starts are released. In August, they ran at an annual rate of only 571,000, less than a quarter of the level at the peak of the bubble. They have been extraordinarily distressed for over two years now, and show little sign of improvement. In some ways, the low level of starts is a blessing in disguise, since it indicates that few housing units are being added to the glut of unsold homes. However, that is very cold comfort to the unemployed construction workers, a group harder hit than almost any other in the Great Recession. It is hard to see how we have a robust recovery until housing starts start to rebound significantly. The consensus is looking for starts to edge up to 595,000 in September.
  • The best leading indicator of housing starts is Building Permits. In August, they ran at an annual rate of only 620,000. While that is higher than the starts rate — which is one reason that the starts number is likely to rise in September — it is still a very low level. In September, the consensus is looking for permits to rise to a still very low 610,000 annual rate.
  • The Consumer Price Index is expected to rise 0.3 after being up 0.4% in August. If we strip out volatile food and energy prices, it is expected to be up 0.2% after being up 0.2% in August. I will take the under on both of those numbers, particularly on the headline. Longer term inflation expectations are very well contained (as measured by the spreads between regular T-notes and inflation-indexed TIPS). I maintain that the bigger danger the economy faces is deflation, not runaway inflation.
  • The Fed releases its Beige Book, a collection of mostly anecdotal evidence from the 12 Federal Reserve districts around the country. It will likely show that the economy continues to expand, but at a glacially slow pace.

Thursday

  • Weekly initial claims for unemployment insurance come out. They had a very nice decline early in the year, but have been recently in a trading range above 400,000. Last week they fell by 1,000 to 404,000, but that was only after the previous week had been revised upwards by 4,000. The week-to-week numbers can be volatile, so it is a good idea to look at the four-week moving average. This has been falling for the last four weeks but still remains above the key 400,000 level. The 400,000 level is important psychologically in that it has historically been the inflection point below which we tend to create enough jobs to bring down the unemployment rate. This week, the consensus is looking for initial claims to remain at 404,000. Keep an eye on the prior week’s revision as well as the change from the revised number.
  • Continuing claims have been in a downtrend of late, but the road down has been bumpy. Last week they fell by 55,000 to 3.670 million. That is down 737,000 from a year ago. I would expect a small decline this week. The consensus is looking for 3.690 million, a very slight decline. Some (most?) of the longer-term decline due to people simply exhausting their regular state benefits, which run out after 26 weeks. Those, however, don’t last forever either. Federally paid extended claims rose by 2,000 last week to 3.553 million, but are down 1.242 million over the last year. Looking at just the regular continuing claims numbers is a serious mistake. They only include a little over half of the unemployed now given the unprecedentedly high duration of unemployment figures. A better measure is the total number of people getting unemployment benefits, currently at 6.822 million, which is down 39,000 from last week (there are some timing issues so the change in continuing and existing claims does not match the change in the total). The total number of people getting benefits is now 1.873 million below year ago levels. What is not known is how many people have left the extended claims via the road to prosperity — finding a new job — and how many have left on the road to poverty, having simply exhausted even the extended benefits. Unless the program is renewed (unlikely, given the current Congress) then all extended benefits will end in January. Make sure to look at both sets of numbers! Many of the press reports will not, but we will here at Zacks.
  • Existing Home Sales are expected to have run at a seasonally adjusted annual rate of 4.94 million down from 5.03 million in August. More important than the actual level of sales is the relationship between sales and the levels of inventories. The sale of a used home is simply the transfer of an existing asset, and as such does little to stimulate the economy. However, the inventory-to-sales ratio, or the Months of Supply, offers a very important clue to the future direction of home prices. The level of home prices is vital, since home equity is one of the most important stores of wealth for the middle class. Also, as home prices fall, more and more homeowners are pushed underwater on their mortgages. Being underwater is a necessary (but not sufficient) condition for a foreclosure to happen.
  • The Philly Fed Index, another regional mini-ISM, this one covering the Mid Atlantic States, is expected to rise to -9.6 from a very weak reading of -17.5. Like the Empire State Index, the dividing line between growth and contraction is 0, thus the expectation is that manufacturing activity in the Mid Atlantic region is declining, but at a slower rate than in September.

Friday

  • No economic data of particular significance is released.

Potential Positive or Negative Surprises

Historically the best indicators of firms which are likely to report positive surprises are a recent history of positive surprises and rising estimates going into the report. The Zacks Rank is also a good indicator of potential surprises.

Similarly, a recent history of earnings disappointments, cuts in the average estimate for the quarter in the month before the report is due and a poor Zacks Rank (#4 or #5) are often red flags pointing to a potentially disappointing earnings report.

Potential Positive Surprises

Apple(AAPL) is expected to earn $7.28 per share, up from $4.64 a year ago. Last time out, it had a positive surprise of 34.08% and over the last four weeks analysts have raised their estimates by 3.64% for the quarter. AAPL is a Zacks #2 Ranked stock.

United HealthCare (UNH) is expected to earn $1.12 per share versus EPS of $1.14 a year ago. Last time out, it had a positive surprise of 22.11% and over the last four weeks analysts have raised their estimates by 0.66% for the quarter. UNH is a Zacks #2 Ranked stock.

Textron (TXT) is expected to earn $0.31 per share versus EPS of $0.13 a year ago. Last time out, it had a positive surprise of 16.00% and over the last four weeks analysts have raised their estimates by 2.98% for the quarter. TXT is a Zacks #2 Ranked stock.

Potential Negative Surprises

Goldman Sachs (GS) is expected to lose $0.02 per share versus EPS of $2.98 a year ago. Last time out, it had a negative surprise of 19.21% and over the last four weeks analysts have slashed their estimates by 100.99% for the quarter (moving from a profit to an expected loss). GS is a Zacks #5 Ranked stock.

Citigroup
(C) is expected to earn $0.81 per share versus EPS of $0.80 a year ago. Last time out, it had a positive surprise of 13.54% but over the last four weeks analysts have cut their estimates by 12.34% for the quarter. C is a Zacks #5 Ranked stock.

Morgan Stanley
(MS) is expected to earn $0.36 per share versus EPS of $0.05 a year ago. Last time out, it had a positive surprise of 39.68% but over the last four weeks analysts have cut their estimates by 25.60% for the quarter. MS is a Zacks #5 Ranked stock.
